This issue appears to be data specific and related to the source/formatting of this particular DGN file. When all entities are copied into a new DGN drawing file, this new DGN opens in ArcMap 10.3.1 without issues.

Workaround

Convert the DGN to an AutoCAD DWG file. Copy all desired entities into a new DGN file.
