Error

When drawing any hollow shape in ArcMap, the shape will cover all the labels under while still showing the layer.

The default weight of the rectangle graphic drawn is high. This is preventing the labels from drawing on top. In order to have the labels drawn on top of the rectangle, the weight must be set to none.
