All Overlay tools perform the following: Cracks and clusters the features. Cracking inserts vertices at the intersection of feature edges, and clustering snaps together vertices within the XY tolerance. Discovers geometric relationships (intersections) between features from all the feature classes or layers. Features from different feature classes are not treated separately. All features from all the inputs are cracked and clustered with one another. This is the foundation of these Overlay tools. This is discussed a bit more in the Intersect and Union documentation as well as in the Topology documentation.
