The Cut Polygons tool does not allow the Circle tool to cut the selected polygon.

Workaround

1. Start the edit session.2. Use the Circle tool to make a new circle feature.3. With the circle selected, click Editor > Clip.4. Make sure the option 'Discard the area that intersects' is selected.5. Zoom in to make sure the circle has indeed split the polygon into two different parts.6. Select the polygon and click the Explode tool to make multiple polygons.7. Select the different parts. It should have two new pieces. If the circle is moved there should be background behind it instead of a polygon.Note that to get different clip results, adjustments can be made in the Clip dialog box, depending on which polgyon is doing the clipping.
