Workaround
At the moment, Dan Zimble has discovered a work around. But this bug should be fixed. It appears that the Wizard's bug does not recognize the .prj files in ArcGIS's default projection directory (C:\Program Files\ArcGIS\Coordinate Systems) but by copying a .prj from that directory and moving it into another (e.g. C:\demos\FedUC2007\ImageServer_Plenary) the New Image Service Wizard can browse to it and when added, it changes the default. For example, by coping "WGS 1984 UTM Zone 17N.prj" from "C:\Program Files\ArcGIS\Coordinate Systems\" and pasting it in "C:\demos\FedUC2007\ImageServer_Plenary\" you can change the default "World_Mercator" to "WGS 1984 UTM Zone 17N".
